Franklin Templeton’s Innovative ETFs

Investment firm Franklin Templeton is edging closer to introducing two innovative exchange-traded funds (ETFs), designed to blend traditional U.S. stock investments with cryptocurrency exposure through Bitcoin. These newly proposed funds, known as the Franklin US Equity Bitcoin DRIP Index ETF and the Franklin US Innovation Bitcoin DRIP Index ETF, are set to list on the Nasdaq following filings made with the Securities and Exchange Commission (SEC) on October 22.

Investment Strategy

Both ETFs aim to direct dividend income from American stocks into Bitcoin-linked investments. As per ETF analyst Nate Geraci, these products would function as a combination of typical stock market investments like the S&P 500 and Nasdaq 100, rechanneling dividends into Bitcoin assets. Geraci highlighted the appeal of these funds as a straightforward method for traditional equity investors to venture into the cryptocurrency space, remarking that a target Bitcoin allocation of 5% exemplifies thoughtful product development by Franklin Templeton.

Fund Structure and Management

These ETFs will rely on indexes managed by VettaFi. The U.S. equity fund will track a diversified large-cap index of 500 top American firms, whereas the innovation fund will focus on 100 specifically chosen companies from a forward-thinking stock selection. Both ETFs plan for an initial allocation of 95% to equities and 5% to Bitcoin investments.

Franklin Templeton had initially proposed this dividend reinvestment strategy in mid-June, though it has since refined its registration paperwork in subsequent months, with the latest details addressing the securities registration under the Securities Exchange Act. Notably, these filings do not yet indicate that the ETFs can be purchased by investors.

Dividend Reinvestment Approach

The investment approach involves taking regular and special dividends from the stock portfolio and reinvesting those into Bitcoin on the trading day following each fund’s ex-dividend date. Fund investors will hold shares backed by both stock and Bitcoin assets, yet they will not receive direct Bitcoin holdings in their wallets. The allocation to Bitcoin will adjust periodically based on dividend accumulations and market fluctuations, with limits set to maintain the Bitcoin exposure. If Bitcoin holdings exceed the 5% threshold, a reduction strategy will lower the exposure to 4.5%. A different limit of 20% will also apply throughout the trading periods, with any breaches triggering the same reduction strategy.

Fees and Risks

The funds have proposed management fees of 0.09% for the Franklin US Equity Bitcoin DRIP Index ETF and 0.19% for the Franklin US Innovation Bitcoin DRIP Index ETF, translating to annual costs of approximately $9 and $19 respectively for a $10,000 investment. The prospectus also details that VettaFi will act as the index provider and allows specific Bitcoin instruments to be managed by a subsidiary in the Cayman Islands. Investors are advised that potential risks include volatility in cryptocurrency markets, fluctuations in derivative investments, costs related to transactions, and legal regulatory changes.

Complementing Existing Initiatives

These new offerings will complement Franklin Templeton’s existing cryptocurrency initiatives, which include the Franklin Bitcoin ETF and the Franklin Crypto Index ETF, both of which already provide direct exposure to Bitcoin and Ether.

Future Outlook

As the registration process has progressed since June, including rounds of amendments through August, September, and October, the exact launch date and estimated investment volume for these ETFs remain undetermined. The latest filings highlight that typical creation units will consist of 100,000 shares for the equity fund and 50,000 shares for the innovation fund, with authorized participants facilitating the creation and redemption of shares for trading purposes.
