An investor merely opens a brokerage account, acquires shares, and gains exposure to digital assets such as Bitcoin, XRP, or Ethereum without the complexities of managing a crypto wallet. However, the mechanics behind these transactions are significantly more intricate, involving a network of authorized participants, market makers, liquidity providers, and institutional custodians that support the ETF’s operations.

Common Misconceptions

One prevalent misconception is that when investors purchase $1,000 worth of a Bitcoin ETF, the actual fund immediately buys $1,000 worth of Bitcoin. In reality, the funds do not flow directly into the ETF’s asset pool upon every transaction. Generally, when shares of a Bitcoin ETF are traded, the money from these transactions typically goes to the individual sellers of the ETF shares, not to the fund directly.

The Role of Authorized Participants

So, how does the cryptocurrency find its way into the ETF? Most trading activity occurs on exchanges among various market participants. Only when demand for the ETF exceeds its available shares or when the market price diverges from the net asset value of the fund does the underlying cryptocurrency come into play. This is where authorized participants (APs) play an essential role. APs are major financial institutions authorized to create or redeem significant quantities of ETF shares, known as baskets. A case in point is BlackRock, which confines the creation and redemption of its Bitcoin and Ethereum baskets to these APs.

Creation Mechanisms

The creation of ETF shares occurs through two primary mechanisms. In a cash creation scenario, an AP supplies cash to the fund, prompting the trust to purchase the equivalent amount of cryptocurrency—such as Bitcoin, Ethereum, or XRP—from institutional trading partners or liquidity providers before placing it in custody. Conversely, during an in-kind creation, the process is more direct, with APs delivering the actual cryptocurrencies to the ETF in exchange for new shares.

Initially, the Securities and Exchange Commission (SEC) mandated that spot Bitcoin and Ethereum ETFs operate exclusively via cash mechanisms. However, in July 2025, the SEC shifted its stance, allowing in-kind creations and redemptions for crypto Exchange-Traded Products (ETPs), aligning their structures more closely with traditional commodity-based ETFs, like those backed by gold.

Impact on Cryptocurrency Markets

For example, when a cash creation occurs for a Bitcoin ETF, the fund can receive funds that it then leverages to procure Bitcoin from selected trading partners, including platforms like Coinbase Prime, where the acquired Bitcoin is securely stored. A similar process applies to Ethereum, where authorized participants have the flexibility to create baskets using either cash or ether, depending on the mechanism in use.

This explanatory framework also sheds light on why large inflows into Bitcoin ETFs can impact the cryptocurrency’s market price. Persistent inflows can spark increased demand for Bitcoin itself. However, it is essential to note that these inflows should not be interpreted as a direct reflection of retail investor activity placing buy orders for Bitcoin.

XRP Trusts and Their Operations

When it comes to XRP, the operational procedures are comparable but may differ based on each fund’s specific rules. Some XRP trusts engage in cash transactions where an authorized participant provides cash for liquidity providers to source the requisite XRP for the trust. Others allow for creations using XRP or cash as needed. One prominent XRP fund describes the in-kind process such that an authorized participant can transfer XRP directly into the trust’s custody through an on-chain transaction, subsequently receiving ETF shares in exchange. Thus, soaring institutional interest can lead to significant quantities of XRP being maintained within these ETF structures—highlighting the relevance of XRP ETF inflows, particularly at times when Bitcoin funds are witnessing withdrawals.

Ownership and Access to Assets

Unlike traditional investors who own physical cryptocurrencies, those invested in an ETF represent their economic exposure to assets held in trust by institutional custodians. Consequently, ETF shareholders lack direct access to the underlying Bitcoin, Ethereum, or XRP, as these assets are not directly stored in personal wallets. This essential detail underscores the fundamental differences between owning cryptocurrencies outright and investing in a spot ETF. Investors benefit from the copious conveniences offered by brokerages and a tightly regulated market, yet they typically cannot withdraw digital assets to their own wallets. Moreover, selling a share of the ETF does not compel the fund to liquidate any cryptocurrency, as their shares can be traded between different investors.

Redemptions and Market Dynamics
